In this blog, we&#8217;ll take a look at another State&#8217;s rules on priorities of liens where work was performed before a mortgage was recorded.<\/div>\n<div style=\"font-family: Arial, Tahoma, Verdana, Helvetica;\"><\/div>\n<p><\/p>\n<div style=\"font-family: Arial, Tahoma, Verdana, Helvetica; margin-bottom: 0px; margin-left: 0px; margin-right: 0px; margin-top: 0px;\">In the Michigan case of&nbsp;<em><a href=\"http:\/\/www.michbar.org\/opinions\/appeals\/2011\/112211\/50223.pdf\">E.T. MacKenzie Co. v. Sutton Place-Raisin Twp., L.L.C.<\/a>,<\/em>&nbsp;Case No. 297864 (Mich. Ct. App. Nov. 22, 2011), the Michigan Court of Appeals was faced with a &#8220;priority&#8221; issue. &nbsp;While in Michigan it is common knowledge that contractors can file construction liens to securitize payments for labor and material that are provided for the construction of a project, uncertainty often lies in question of whether that mechanics lien will have priority over other encumbrances like a construction loan, mortgage, note or other recorded instrument.&nbsp;<\/div>\n<div style=\"font-family: Arial, Tahoma, Verdana, Helvetica; margin-bottom: 0px; margin-left: 0px; margin-right: 0px; margin-top: 0px;\"><\/div>\n<div style=\"font-family: Arial, Tahoma, Verdana, Helvetica; margin-bottom: 0px; margin-left: 0px; margin-right: 0px; margin-top: 0px;\"><a href=\"http:\/\/www.lienitnow.com\/michigan-property-lien-statutes.asp\">The Michigan Construction Lien Act<\/a> (&#8220;CLA&#8221;) provides priority to construction liens over any other encumbrances that are recorded after the first actual physical improvement. MCL 570.1103(1) defines the &#8220;actual physical improvement&#8221; as follows:<\/div>\n<div style=\"margin-bottom: 0px; margin-left: 0px; margin-right: 0px; margin-top: 0px;\"><span style=\"line-height: 16px;\"><\/span><\/div>\n<blockquote>\n<div align=\"justify\" style=\"line-height: 22px; margin-bottom: 0px; margin-left: 0px; margin-right: 0px; margin-top: 0px; padding-bottom: 15px; padding-left: 0px; padding-right: 0px; padding-top: 5px;\"><span style=\"font-family: Arial, Helvetica, sans-serif;\">&#8220;&#8216;Actual physical improvement&#8217; means the actual physical change in, or alteration of, real property as a result of labor provided, pursuant to a contract, by a contractor, subcontractor, or laborer which is readily visible and of a kind that would alert a person upon reasonable inspection of the existence of an improvement. Actual physical improvement does not include that labor which is provided in preparation for that change or alteration, such as surveying, soil boring and testing, architectural or engineering planning, or the preparation of other plans or drawings of any kind or nature. Actual physical improvement does not include supplies delivered to or stored at the real property.&#8221;<\/span><\/div>\n<\/blockquote>\n<p><span style=\"font-family: Arial, Helvetica, sans-serif;\">In the <i>E.T. MacKenzie Co. v. Sutton Place<\/i> matter, Sutton Place was seeking to purchase property. Before the sale was to take place, Sutton Place performed well testing. After the well testing was completed, Sutton Place purchased the property, obtaining a mortgage to do so. &nbsp;Over 6 months later, E.T. Mackenzie was hired to provide storm sewers, retention basin beds, road construction and other services. When E.T. Mackenzie was not paid in full for the work, it filed a construction lien and later sought to foreclose on the claim of lien it filed. On motions for summary judgment, the trial court ruled that the bank&#8217;s mortgage had priority because the well testing performed by the original contractor did not constitute an &#8220;actual physical improvement.&#8221;<\/span><br \/><span style=\"font-family: Arial, Helvetica, sans-serif;\"><br \/><\/span><br \/><span style=\"font-family: Arial, Helvetica, sans-serif;\"><span style=\"line-height: normal;\">On appeal, the lender argued that because the wells were installed for testing purposes only, the wells fit within the due diligence exception to the first actual physical improvement. In support, the lender relied on another recent decision from the Michigan Court of Appeals. See&nbsp;<a href=\"http:\/\/scholar.google.com\/scholar_case?case=10186252556479827718&amp;hl=en&amp;as_sdt=2&amp;as_vis=1&amp;oi=scholarr\">Mich. Pipe &amp; Valve-Lansing, Inc. v. Hebeler Enterprises, Inc.<\/a>, 292 Mich. App. 479 (Mich. Ct. App. May 3, 2011).&nbsp;<\/span><span style=\"line-height: normal;\">The&nbsp;<em>Mich. Pipe<\/em>&nbsp;court held that when making a determination as to what constitutes an &#8220;actual physical improvement,&#8221; the inquiry is whether the act results in a permanent presence on the property, not whether the action itself constitutes a form of testing. Because the drilling of the well in&nbsp;<em>Mich. Pipe<\/em>&nbsp;resulted in a permanent presence, the court held that the due diligence exception was not implicated.<\/span><\/span><br \/><span style=\"font-family: Arial, Helvetica, sans-serif;\">.<\/span><\/p>\n<div style=\"margin-bottom: 0px; margin-left: 0px; margin-right: 0px; margin-top: 0px;\"><\/div>\n<div style=\"clear: none; color: #4f5254; line-height: 22px; margin-bottom: 0px; margin-left: 0px; margin-right: 0px; margin-top: 0px; padding-bottom: 15px; padding-left: 0px; padding-right: 0px; padding-top: 5px;\"><span style=\"color: black; line-height: normal;\"><span style=\"font-family: Arial, Helvetica, sans-serif;\">To the lender&#8217;s dismay, the <em>E.T. MacKenzie<\/em>&nbsp;court relied on the <i>Mich. Pipe &amp; Valve<\/i>&nbsp;case, but found that because the test wells were readily visible and of a kind that would alert a person upon reasonable inspection of the existence of an improvement, the wells constituted the first actual physical improvement to the real estate. Therefore, because the mortgage was recorded after this physical improvement, the court held it was subordinate to the plaintiff&#8217;s construction lien.<\/span><\/span><\/div>\n<div style=\"clear: none; margin-bottom: 0px; margin-left: 0px; margin-right: 0px; margin-top: 0px; padding-bottom: 15px; padding-left: 0px; padding-right: 0px; padding-top: 5px;\"><span style=\"font-family: Arial, Helvetica, sans-serif;\">On another note, the court also held that in order for <a href=\"http:\/\/www.lienitnow.com\/michigan-faq.asp\">Michigan construction lien<\/a> priority to be enforced, subsequent work need not be related to the initial work.&nbsp;The Michigan courts have signaled yet another warning that lenders engage in proper due diligence prior to issuing mortgages on real estate.
